Firms are using a difference in the yuan exchange rates in Hong Kong and Shenzhen to make money off fake trades, especially involving gold

(Beijing) – Last year, the owner of an export processing company who we will call Lin Minyao learned of an easy way to make money in Shenzhen, the port city next to Hong Kong.

Like his fellow traders, Lin said he could set up two shell companies, one in Hong Kong and the other in special areas set up to encourage trade in Shenzhen, to fake trades and profit from the two city’s differing yuan exchange rates.

It was quite a tempting opportunity, he said. “The return rate could reach up to 20 percent, much higher than the 3 to 5 percent from real trades.”This exchange arbitrage has existed for a long time, but never has it been so profitable, Lin said. In the past, the returns were at most 13 percent.

There is, of course, a risk that the activity will run afoul of customs and foreign exchange regulators. Companies avoid being detected by frequently changing their arbitrage vehicles, Lin said. Usually they would deregister old shell companies and create new ones every two years.

Despite the trouble, many small trading business owners like Lin were mulling the risk because recently exports had “really slumped,” he said.

That pessimism stands in sharp contrast to official data, which paints a picture of buzzing cross-border trade. In April, national imports and exports reportedly totaled almost US$ 356 billion, up 15.7 percent from the same period of last year.

Shenzhen customs, which oversees trade in the port city and in nearby Huizhou, reported dazzling year-on-year growth of 74.6 percent in first quarter imports and exports to the tune of US$ 245 billion. Of that, US$ 69 billion went to or from Customs Specially Supervised Areas (CSSAs), an increase of more than seven-fold from the same period last year.

CSSAs are bonded areas set up to encourage trade. Their rules for taxes, customs and foreign exchange administration are all different from other parts of the mainland.

In Shenzhen alone, the amount of exports in January through March was nearly US$ 93 billion, a 68.8 percent increase over the first quarter of 2012. Last year posted a growth of only 2.4 percent.

Several traders, however, said the data is inaccurate. One said any such growth was fictional because “half of the freight containers have been empty.”

An executive of a foreign-invested logistics firm said he suspected that trade in southern China had been slower in the first quarter than that along the eastern coast. That was when Shanghai, the biggest financial and trading hub in eastern China, posted a 1.1 percent year-on-year decline in imports and exports for the first four months this year.

The New Gold Standard

Preferential policies are crucial to CSSAs. Trade between Hong Kong and Shenzhen’s bonded areas, for example, is not subject to the same quota requirement as that involving an onshore enterprise. The forex regulator is also less demanding when it comes to companies in bonded areas.

But they have apparently been abused by companies wanting to make money from arbitrage. In the past two years, it had become common to fake trades, mostly with Hong Kong, through one-day trips in and out of bonded areas in Shenzhen, a source at a trading company said.

The regulators have reacted. Shortly before the national trade figures were announced, the State Administration of Foreign Exchange (SAFE) imposed tougher requirements on banks and trading companies to discourage capital flows not backed by real exchanges of goods and services.

The Shenzhen government has long been suspicious of traders faking data. Last year, it sponsored a report that found that some companies repeatedly imported and exported the same commodity. Some did not even bother to cover their tracks: every detail of their imports and exports was exactly the same.

Also catching the authorities’ attention was the gold processing trade. In less than two years, the amount of Chinese exports of roughly processed gold grew from a negligible base to more than US$ 1.2 billion for the first four months in 2011, says a government-backed research report.

The surge was unlikely driven by consumption because the report says much more work needs to be done before roughly processed gold can be used to make jewelry. The value of finer processing that could meet the consumption requirement, on the other hand, totaled only US$ 450 million for the first four months of 2011.

One company was found to have imported and exported more than 300 times the same amount of gold through the rough processing channel in three months. Most other companies conducted on average at least one purchase and one sale every day, the report says.

‘Targets to Meet’

A Shenzhen official who asked not to be named said local governments were partly to blame for fanning the flames of fake trades because they were chasing high trade-growth targets.

Some encouraged companies to export gold through subsidies, he said, because “exporting 100 tons of gold could meet the task of exporting tens of billions of yuan worth of goods.”

Banks have also played an enabling role in the operations because they need greater trades to boost yuan settlement. The central bank’s branch in Shenzhen reinforced the incentive by imposing a monthly target of yuan trade settlement on local banks and ranking their performance publicly, a local bank executive said.

Banks also made it easier for companies to arbitrage through trade financing tools. A trading company can deposit funds at a domestic bank and use this as collateral for an overseas subsidiary to borrow from the bank’s offshore branch. It reduces the company’s financing costs because getting the same amount of forex often requires less yuan in Hong Kong than on the mainland.

There were times that the two sides’ exchange rates were more than 400 basis points apart, says the research report of Ding Anhua, a chief economist at China Merchants Securities. On December 31, the exchange rate in Hong Kong was 6.2235, 68 basis points lower than the rate onshore. That means converting every US$ 1 million in Hong Kong costs 6,800 yuan less than in a domestic bank, his report says.

Many arbitrage schemes involve a letter of credit, a trade financing tool that allows companies to borrow from banks short-term loans. Getting it requires the applicant company to prove its intention to use the loan for trading.

That is one big reason companies fake trades.

“With 50 million yuan worth of products, a firm could create the illusion of several billion yuan worth of trades,” a source familiar with the practice said. “Then it could borrow several billion yuan from overseas banks, and move the funds freely through trades under the current account.”

Some overseas loans have been channeled to domestic banks’ wealth management plans, which offer yields higher than the borrowing cost. With the right bet on the offshore yuan Non-deliverable Forward, a futures contract, the borrowing company also stands to benefit from yuan appreciation.

Reining in trade-based currency arbitrage could be difficult, the Shenzhen government official said. Take rough gold processing for example. Customs is in no position to stop the business because simple processing is a legal business in bonded areas, he said.

But SAFE’s tougher forex requirements may have begun to bite. One trader in Shenzhen’s Futian bonded area said his company stopped faking imports and exports. Banks have halted financing to re-export businesses, a banker familiar with the situation said.

Yet local governments’ trade ambitions might prove the most stubborn resistance to the cleanup, the Shenzhen officials said, because after all “they still have targets to meet.”


How Chinese exports might have been exaggerated

China’s exports data have drawn even more skepticism than usual in 2013. A Credit Suisse report released Monday offered insights into how the figures may have been exaggerated.

Credit Suisse China economist Dong Tao said the brokerage believes the blown-up exports figures could be distorting not just the trade data, but might also have broader implications for the quality of bank lending, wealth management products offered by lenders, and potentially the exchange rate.

Doubts over the reliability of Chinese data have long been a key concern for economists. Analysts have often looked at a wider range of data to assess their accuracy. For example, not too long ago, figures on electricity consumption were closely watched to gauge whether some other economic indicators were being massaged.

Exports figures from China have been under the lens this year because of discrepancies in the imports figures released by the country’s trading partners, particularly Hong Kong. The city – a special administrative region of China with its own currency – serves as a key hub for Chinese merchandise trade.

In his report, Tao pointed out that Chinese data show the mainland’s exports to Hong Kong jumped 74.1% in the first quarter, while figures released separately by Hong Kong show imports from China rose only 9.9%. He believes a surge in “carry trade” by Chinese exporters is responsible for the discrepancy. In dollar terms, the difference between the Chinese and Hong Kong data stood at $49.5 billion in the first quarter, according to Tao.

The Chinese trade data has also consistently beaten analyst expectations of late, confounding analysts tracking the figures. In April, for example, China’s exports jumped 14.7% from the year-ago period, compared with an 8.6% increase expected by economists.

Based on Credit Suisse’s checks with exporters in China, here’s how a carry trade takes place:

An exporter ships some claimed export products to the bonded trade areas (special economic zones including free trade zones, export processing zones and logistics parks);

The export company’s bank then takes the products in the bonded trade area as collateral, and issues letters of guarantee (LoG);

The export company uses the LoG to borrow offshore foreign exchange loans offshore or even onshore; and

The export company converts those forex loans into yuan and buys wealth management products with the proceeds.

Why would an exporter go to all this trouble?

“In order to boost leverage, the export company frequently ships its products in and out of the bonded trade area, each round counted as a fresh export. In exchange, the Chinese bank gains fees from guarantee letters and currency convergence, and most importantly the [wealth management products] business,” said Tao.

Tao said that in addition to potential foreign exchange gains, the company would benefit from the more-attractive return on the wealth management products, which is typically 2 to 5 percentage points higher than the interest rate on the forex loan. He added such transactions had become “very popular” in the Guangdong province in southern China over the past six months.

“This explains why China’s export data surged, but shipping volumes were flat, and why forex reserves surged despite weak inflows in foreign direct investment, property purchasing and A-share investments,” he said.

China attracted $38.3 billion in foreign direct investment between January and April in 2013, up 1.2% from the year-earlier period.


A-shares are yuan-denominated shares traded on mainland Chinese bourses.

Similar carry trade is also seen in imports, although on a smaller scale, Tao said. “Inflated export data may mean China’s growth number is overstated too, but the extent should be less,” he added.

Tao said that based on talks with shipping and logistics firms, along with the exports orders subindex in the Purchasing Managers’ Index data released every month, he estimates that China’s exports grew just 2% to 5% in the first four months of 2013. That is way lower than the 17.4% increase in exports during the period, as shown by official Chinese data.

However, Tao said that while the issue posed a potential risk to China’s exchange rate regime, the problem needn’t be of the same magnitude as what caused the Asian financial crisis, as the carry trades aren’t as widespread in other Chinese provinces as in Guangdong. Guangdong is China’s biggest province in terms of exports and GDP.

“Further, Beijing has started to act against such carry trades by tightening bank trade finance criteria,” he said.
